What if the investment strategy consistently shown to beat professional fund managers costs almost nothing, requires almost no skill, and takes about 20 minutes to set up? It is called index fund investing. It is what Warren Buffett has repeatedly said ordinary people should do with their money. It is what decades of data overwhelmingly support.
An index is simply a list of companies grouped by some criteria. The FTSE 100 is an index of the 100 largest companies listed on the London Stock Exchange. The S&P 500 is the 500 largest US companies. The MSCI World tracks roughly 1,500 large companies across 23 developed countries.
An index fund automatically holds all the companies in a given index, in proportion to their size. You are not betting on individual companies. You are buying a tiny slice of hundreds or thousands of businesses simultaneously. When the economy grows, you grow with it. When individual companies fail — which they will — your exposure to any single company is tiny.
The S&P SPIVA study — the most comprehensive analysis of fund manager performance — shows that over a 10-year period, approximately 85 to 90 percent of actively managed funds underperform their benchmark index. Not occasionally. Consistently. Year after year.
The reason is structural. Active managers charge higher fees — typically 1 to 1.5 percent per year. Those fees are a guaranteed headwind to returns. To justify their cost, a manager needs to outperform the index by enough to cover their fees and then some. Very few sustain this over decades.
Index funds. Low cost. Globally diversified. Tax sheltered inside an ISA. Regular monthly contributions. Leave it alone. Decades of evidence consistently show that this boring, passive approach outperforms the vast majority of more complex, more expensive alternatives. Simple works. Boring works. Start.
